Two regimes, one decision

Every Ethiopian business operates in one of two tax regimes: Turnover Tax (TOT) or Value Added Tax (VAT). Which regime applies is determined by annual turnover, not by choice. Above the threshold, businesses are required to register for VAT. Below it, they operate in TOT mode. The transition between regimes — typically driven by growth — is regulated and must be reflected immediately in the invoicing and reporting workflow.

This article explains the practical difference, the moment of transition, and what accounting software must implement for each. It is written for finance teams reviewing their tax registration status, founders setting up the books for a new business, and procurement teams evaluating accounting software that must handle one or both regimes.

VAT in a paragraph

VAT is a 15% standard-rated tax applied at each stage of the production-and-distribution chain. Businesses registered for VAT charge VAT on their sales (output VAT), pay VAT on their purchases (input VAT), and remit the net to MOR monthly. Invoices follow MOR-prescribed formats including the VAT line per item. The business is part of the VAT supply chain — both collecting from customers and recovering from suppliers.

TOT in a paragraph

TOT is a simpler turnover tax applied to businesses below the VAT registration threshold. The TOT rate is lower than VAT, applied to gross turnover, with no input-tax recovery mechanism. TOT invoices follow a separate format. The TOT-registered business pays the tax on its turnover; it does not charge VAT to customers and cannot recover VAT it pays to suppliers.

The threshold and the moment of transition

When a TOT-registered business approaches the VAT registration threshold — through growth, new contracts or organic expansion — registration for VAT becomes required. The transition is not retroactive; it takes effect from the registration date forward. From that date:

  • The business issues VAT invoices instead of TOT invoices.
  • Customers receive VAT documentation.
  • Input VAT on purchases becomes recoverable.
  • The periodic declaration shifts from TOT format to VAT format.
  • The serial-number range changes (VAT uses MOR-authorized ranges; TOT uses different numbering).

The accounting tool must handle the transition cleanly: the in-flight transactions issued under TOT remain in TOT mode for audit purposes; new transactions from the registration date forward are in VAT mode; the full audit trail of the transition is preserved.

What software must do for TOT

A TOT-compliant tool implements:

  1. TOT-format invoices — distinct from VAT invoices, with the correct headings and rate.
  2. TOT rate application — on gross turnover, no input-tax recovery side.
  3. Period-end TOT declaration in MOR-acceptable format.
  4. Audit trail of every TOT invoice.

Tools that don't natively support TOT — which is most foreign tools — push TOT-registered businesses into a partial workflow: issue invoices in the foreign tool, compute TOT in a spreadsheet, file the declaration outside the software. NYLOS supports TOT as a first-class mode.

What software must do for VAT

A VAT-compliant tool implements:

  1. VAT invoice generation with MOR-required fields and authorized serial numbers — [covered in detail here](/blog/mor-compliant-invoicing-ethiopia).
  2. Input and output VAT tracking through dedicated control accounts.
  3. Periodic VAT declaration in MOR-acceptable format.
  4. Credit and debit note handling with linkage to original invoices.
  5. Zero-rated and exempt treatment per line.
  6. Audit trail from declaration to source invoice.

What software must do for the transition

The transition from TOT to VAT is the moment where most tools fall over. A compliant tool:

  1. Allows mode switching per legal entity with a transition date.
  2. Preserves historical TOT transactions in TOT mode for audit.
  3. Validates that new transactions from the transition date forward are in VAT mode.
  4. Generates the final TOT declaration covering the pre-transition period.
  5. Generates the first VAT declaration covering the post-transition period.
  6. Logs the transition with full audit trail — who approved it, when, and the underlying registration document.

Tools that handle the transition through manual reconfiguration — turning off TOT, turning on VAT, leaving the user to figure out the in-flight handling — create compliance gaps that surface months later.

Common pitfalls

Five pitfalls we watch Ethiopian businesses avoid:

  1. Operating in VAT mode without registration — issuing VAT invoices when not VAT-registered creates customer-side compliance problems and supplier-side audit liability.
  2. Operating in TOT mode after crossing the threshold — by law, registration is required; staying in TOT exposes both regulatory and customer-relationship risk.
  3. Switching modes manually mid-period — destroys the audit trail and complicates the period declaration.
  4. Mixing TOT and VAT invoices in the same numbering sequence — confuses the audit trail and triggers MOR attention.
  5. Using a generic invoice format for TOT — TOT requires its own format; using a "generic" template is non-compliant.

How NYLOS handles it

NYLOS Finance & Accounting supports VAT mode or TOT mode per legal entity. Tax codes, invoice templates and declaration exports adapt to the selected mode. When a business crosses the threshold and must transition from TOT to VAT, NYLOS handles the switch as a configuration change with audit trail: the date of transition, the approving user, the carry-over treatment, and the in-flight transaction handling are all preserved. Historical TOT periods remain in TOT mode for audit; new periods are in VAT mode.
